The Dragon's Back is a nice hike if your family is into hiking. Not terribly difficult.

If you're travelling with family, I'd forget about airbnb, unless you're looking at entire apartments. Most of the places on there are just sub-divided flats, so the rooms are extremely small and cramped. With kids and grandparents, you might want to splurge for a real hotel. I suggest looking around Tsim Sha Tsui (TST) for more hotel choices.
TST also have more advantages than MK since most of the museums are around there, and there is a lot of shopping. You're also one (famous) Star Ferry ride away from Centrral or Wan Chai, which is cheaper than MTR. Plus you can also ride the MTR a couple of stops to MK if you really want to go there.
As for things to do, just do a little quick search. There are tons of stuff in HK that is either accessible by MTR or just one bus/minibus ride away from the nearest MTR station. Disneyland and Ocean Park are both now accessible by MTR, and they're both great destinations for families with kids. Also, you can also take the MTR all the way to the border and check out Shenzhen.

Hop On Hop Off Bus is great. You get priority access to Victoria Peak. Two routes included and a trip to Stanley is nice for lunch on the waterfront. It also includes multiple tickets for the Star Ferry and other attractions if you get the two day pass.

We stayed at this place in TST. Its not fancy but it was clean, modern, central, close to a station and reasonable priced. We just chose a standard room and it was pretty small. Dont know what the others are like.

If the kids haven't been to Hong Kong then Star Ferry, Peak Team, and the regular tram are a must. Out of those 3, only the peak tram has tourist prices. Don't forget to get octopus cards.

The YMCA in TST is a very central hotel and close to the MTR. Accommodation in HK is expensive.
